If a company gives interest free loan of Rs.4 lacs to an employee is this taxable to the employee, recoverable in equal instalments

06 July 2011 Loan is not taxable but " free interest" is taxable as perquisite. The amount of interest on such loan at prevailing SBI rates can be added as perquisite with your salary income.

But if the employee starts paying a nominal interest of 0.1% or 1% p.a. on the principal along with the EMI to the company, will the perquisite be taxable.

01 August 2024 Interest-free or concessional loans provided by an employer to an employee can have tax implications for the employee under the Income Tax Act, 1961. The benefit arising from such a loan is considered a taxable perquisite.

### Tax Treatment of Interest-Free or Concessional Loans

**Section 17(2)(vi) of the Income Tax Act** deals with the valuation of perquisites, including loans provided at a concessional rate or interest-free loans.

#### Interest-Free Loan:
- **Valuation of Perquisite**: If the loan provided to the employee is interest-free, the value of the perquisite is calculated as the difference between the interest calculated at the specified rate (the rate charged by the State Bank of India for similar loans) and the actual interest charged, if any.

#### Concessional Loan:
- **Valuation of Perquisite**: If the loan is provided at a concessional rate (e.g., 0.1% or 1% per annum), the perquisite is calculated as the difference between the interest calculated at the specified rate (State Bank of India's lending rate) and the actual interest charged.

#### Scenario 1: Interest-Free Loan

- **Loan Amount**: Rs. 4,00,000
- **Interest Charged by SBI**: 10%
- **Interest Charged by Company**: 0%
- **Perquisite Value**: (10% - 0%) * Rs. 4,00,000 = Rs. 40,000 per annum

#### Scenario 2: Loan with Nominal Interest

- **Loan Amount**: Rs. 4,00,000
- **Interest Charged by SBI**: 10%
- **Interest Charged by Company**: 1%
- **Perquisite Value**: (10% - 1%) * Rs. 4,00,000 = Rs. 36,000 per annum

### Tax Implications

1. **Interest-Free Loan**:
- The perquisite value (e.g., Rs. 40,000 in Scenario 1) is added to the employee's salary income and taxed accordingly.

2. **Concessional Loan**:
- The perquisite value (e.g., Rs. 36,000 in Scenario 2) is also added to the employee's salary income and taxed accordingly.

### Exceptions and Exemptions

1. **Loan Amounting to Rs. 20,000 or Less**:
- If the aggregate amount of loans does not exceed Rs. 20,000, the perquisite value is not calculated.

2. **Loan for Medical Treatment**:
- If the loan is for the treatment of specified diseases, as prescribed under Rule 3A, no perquisite value is considered provided the medical insurance reimbursements do not cover these costs.

### Practical Considerations

1. **Documentation**:
- Proper documentation and an agreement specifying the terms of the loan, including the interest rate and repayment schedule, are crucial.

2. **Disclosure**:
- The company should disclose the loan as a perquisite in the employee's Form 16 and compute the tax accordingly.
