Quick Summary
If you're a partner receiving funds from your firm, it's crucial to declare them correctly in your Income Tax (IT) return. Capital withdrawals or loans from the firm should be noted on your personal balance sheet, not declared as income. However, any distributed share of profit must be reported under Schedule EI. Ensure your firm's accounts precisely match your bank statements to clearly explain the source of these funds to tax authorities and prevent future queries.

To briefly encapsulate the solution, capital withdrawals or loans from a firm do not appear in the income computation of an ITR but should be tracked in a personal balance sheet, whereas any distributed share of profit must be declared under Schedule EI. Ensuring that the firm's ledgers exactly match the partner's bank statements is the primary mechanism for explaining the source of these funds to the tax authorities.

To prevent any notice in future for source of funds how to inform them in returns

There is no separate field in the ITR to state the source of a bank deposit, so the return itself does not need to explain it. Your records do. If the amount is a withdrawal from your capital account or a loan from the firm, it is not income and stays out of the income computation. Your share of the firm profit is exempt under section 10(2A) (Schedule EI), while remuneration and interest from the firm are taxable business income. Keep the firm ledger, your capital account statement, the partnership deed and the bank statement so the transfer ties to your account in the firm books. If a notice comes, reply with those documents. This is general information based on the facts given.

Money taken out of a firm is not income by itself, so it is not added to your Rs 2 lakh. The source is the firm, and the nature of the transfer decides how you show it.

First check how the firm booked the Rs 40 lakh:
- Drawings or withdrawal of capital: it reduces your capital account. Nothing to add to income.
- Loan from the firm or repayment of your earlier loan to the firm: the loan account carries it.
- Salary or interest on capital: this is taxable income of the partner (business income, within the s.40(b) limits) and should already be in your return.
- Share of profit: exempt in your hands under s.10(2A), but report it as exempt income.

For the ITR, a partner with business income files ITR-3. Keep ready the firm's ledger copy of your account, its balance sheet and the bank statement showing the transfer entries. If a notice comes later, that set of papers answers the source question in one go.

Also check that the firm's books and your capital account in the firm's balance sheet match your own records, since the department can see the firm's return.

My opinion is source of funds column should be in IT returns so that transparency will avoid notices
