The applicability of the Reverse Charge Mechanism (RCM) in India is not based on whether an expense is "related to trading activity." Instead, RCM is applicable only if the specific goods or services procured fall under notified categories defined by the government under Section 9(3) of the CGST Act (or corresponding IGST/SGST sections).

Key Points for Assessment:

  • Not Activity-Based: Whether you are in a trading, manufacturing, or service business, RCM is only triggered if the supply itself is notified for reverse charge.

  • Specific Categories: Common examples of services subject to RCM include:

    • Goods Transport Agency (GTA) services (unless the GTA opts for forward charge).

    • Legal services provided by an advocate/firm to a business entity.

    • Sponsorship services.

    • Services by a director to their company.

    • Import of services from outside India.

    • Security services (if the supplier is not a body corporate).

    • Rent of immovable property in specific government-related scenarios.

  • Notified Goods: There are very few goods currently under RCM (e.g., raw cotton, certain tobacco/cashew products, and silk yarn under specific conditions).

How to Determine if RCM Applies to Your Expenses:

  1. Check the Nature of the Supply: Review your list of expenses. Is the specific service or good on the government's notified RCM list?

  2. Supplier Status: If the service is one that is "notified" under RCM, it generally applies regardless of whether the supplier is registered or unregistered.

  3. Thresholds: While some general provisions for unregistered suppliers existed historically, they are currently limited. The primary trigger for RCM today is the nature of the service/good itself.

Important Considerations:

  • Registration: If you are liable to pay GST under RCM, you must be registered under GST regardless of your annual turnover threshold.

  • Payment & ITC: You must pay the RCM liability in cash (you cannot use your Input Tax Credit for the RCM payment itself). However, once the RCM tax is paid in cash, you are generally eligible to claim it as Input Tax Credit (ITC) in your subsequent returns, provided the expense is used for business purposes.

  • Documentation: When RCM applies, you are required to issue a self-invoice for the supply received if the supplier has not provided a tax invoice, and you must maintain proper records for your GST filings (GSTR-3B).

Summary: RCM is not automatically applicable to all trading expenses. It only applies if the specific service or good you are purchasing is on the official list of items notified by the government for the Reverse Charge Mechanism. Always verify if the specific service (e.g., courier, transport, legal fees) is a "notified service" under current GST regulations.
